Earnings Manipulation

The deliberate distortion of reported profit, within or outside the accounting rules, to hit a target or hide a trend.

Formula

There is no formula. The symptoms are unusual accruals, channel stuffing, reserve releases, and related-party revenue that does not collect.

What it means

Manipulation ranges from aggressive but legal choices, such as pulling revenue forward, to fictitious sales. Both mislead a reader who treats profit as cash already earned.

Incentives are the usual motive: a bonus, a covenant, a fund-raise, or a price that management is trying to support.

How to read it

The defence is the cash flow statement, the receivable days, the auditor's report, and a comparison of this year's policy with last year's. Profit that is not collected is the central clue.

What to watch

A suspicion is not a finding. Describe the symptom, such as receivables growing much faster than sales, without inventing a motive you cannot see.
