Fundamental Glossary / Working Capital & Operational Efficiency

Operating Efficiency

How well the company turns its assets, people, and costs into operating profit. A judgement, not one ratio.

Formula

Read through operating margin, asset turnover, the cash conversion cycle, and cost growth versus revenue growth.

What it means

Efficiency improves when the same resources produce more profit, or the same profit needs fewer resources. It shows up as a better operating margin or a higher turnover, ideally both.

It is the operating twin of financial leverage. A business can look good on ROE because it borrowed, while operating efficiency is ordinary. ROCE and the margin stack separate the two.

How to read it

Year-on-year improvement in operating margin and in the cash cycle, without a cut in maintenance or in growth spending, is genuine efficiency. A one-year cost freeze is not yet a new level.

What to watch

Efficiency programmes that capitalise costs, under-provide, or starve advertising will show a better margin before they show a worse business. Keep the quality checks on.
