Golden Ratio

The number phi, about 1.618, the limit of successive Fibonacci numbers, and the source of the 61.8 percent chart level.

Formula

Phi = (1 + square root of 5) / 2, approximately 1.618034. Its reciprocal is phi - 1, approximately 0.618. A 61.8 percent retracement is the reciprocal. A 161.8 percent extension is phi itself.

Definition

The golden ratio is the number that the Fibonacci sequence converges toward when you divide one term by the previous term. It has a long history in mathematics and in design. On a chart it appears as 61.8 percent and as 161.8 percent. Those two levels are the ones traders mean when they say "the golden pocket" or "the golden extension," though the pocket is often stretched to a zone between 61.8 and 65 percent by custom rather than by the number. Phi is exact. A zone around it is a trader's padding. The padding admits the important point: nobody can trade an infinite decimal, and markets do not print phi.

How it works

Use 61.8 percent as one deep-retracement mark and 161.8 percent as one extension mark, under the rules on the retracement and extension pages. There is nothing to compute beyond multiplying the swing by these constants. Beware of methods that square phi, nest it, and produce a ladder of prices on every timeframe. More golden numbers are still one constant applied repeatedly. They are not new information about the order book.

How traders use it

A pullback that holds near 61.8 percent of a clear impulse, and turns with structure, is a standard trend-continuation location. An objective near 161.8 percent of that impulse is a standard place to pay yourself. Treat both as locations you selected in advance. If you only notice the golden ratio after the turn, you noticed a story. The same swing's 50 percent level and its actual prior highs deserve equal ink.

Common mistakes

Implying that phi is a market force. It is a unit of measure you chose. Also letting "golden" do the work of risk management. A 61.8 percent touch is not a higher-probability trade unless your own record, with a fixed rule, says so. The adjective is not a backtest.

Limitations

Phi does not specify the swing, the timeframe, or the stop. Two traders measuring different legs will place the golden level at two prices and one of them will be near the low. That is selection, not geometry. The ratio is silent about news, liquidity, and the higher timeframe.
